Lo que sucede es que el margin es como un ‘espacio en blanco’, por eso cuando tu mouse sale de la superficie del link y entra a este espacio en blanco del margin, tu sub-menu desaparece. El padding en cambio no es un espacio en blanco.
Sin embargo, viendo el código de tu sub-menu, te recomendaría que uses este o este.
2. Si, debes usar z-index, Por ejemplo, quieres que el elemento A esté encima del elemento B. Entonces haces A { z-index: 2; } y B { z-index: 1; }. Y si después quieres añadir un elemento C que vaya encima de todos, y un elemento D que esté debajo de todos, haces C { z-index: 3; } y D { z-index: 0; }. Básicamente en cuanto mayor el número del z-index, más arriba va el elemento.
